Well I wish it was that easy :(. I am not a US citizen hence I don't
have a US passport. It takes approximately 10-13 weeks to get a new passport so all our plans and plane tickets will be lost approximately $2000. If it was only $165 to replace then I would have gladly done
    that.
Sorry. You didn't say what country you were from, but you mentioned UPS (which is an American company) and you're posting from Yahoo, another American company. I just assumed . . .
With respect to your legal rights, you'll need to read UPS' conditions of contract. I'd be very, very surprised if you have any recourse beyond the cost of shipment and, perhaps, the cost of replacing the passport.

Recently I shipped two passports (my wife and I ) via UPS Ground and
was later notified by UPS the package was damaged and the contents has >> > fallen out. They found my wife's passport but mine is still lost. We
were scheduled to leave the country to attend a ceremony and now all
that will have to be cancelled. We didn't insure the package since
    passports are priceless :).

No, they're not. You can obtain a replacement passport in one day for
approximately $165. Just get a new passport.

We used a UPS shipping envilope to ship.
What legal rights do I have to claim for all the inconvienience and
    costs incurred.

2 plane tickets worth about $2500.00
    all ceremony reservation costs
costs to replace visas, and passport

I would rather find my passport than getting any money :)

    Thanks for any advice

    Hi Kora...

I am in a similar situation now. Can you please provide your email address so that I can get your guidance?
